I think I'd worry most about what the children are expected to say. It would be very unfair to expect them to lie, or go along with a cover story, to protect their grandparents. Or even to protect their parents, if it came to that. So I think it's better to be honest if it comes up, let the ILs get their upsetness worked out before the holidays,  for both of you be prepared to step up and defend the kids if a "but Mommy and Daddy don't live together" comes up at an awkward time.

The children aren't really in comprehension of the situation as they are a toddler and an infant. So fortunately that isn't a concern at this point. Hopefully this matter will resolve long before they understand it.
